There are 2 ways to calculate the Inventory Turnover Ratio:

  1. Market Value of Sales / Ending Inventory
  2. Cost of Goods Sold (COGS) / *Average Inventory

*Using the Average Inventory will produce a more accurate ratio than the Ending Inventory, because it accounts for seasonal fluctuations. 

Example 1:

Store 1 has a Market Value of Sales of $300,000 and an Ending Inventory of $30,000:

$300,000/$30,000 = Inventory Turnover of 10 

Example 2:

Store 2 has $352,500 COGS and an average Inventory amount of $47,000

$352,500/$47,000 = Inventory turnover of 7.5

Store 1 sold out of its inventory 10 times during the year, while Store 2 sold out only 7.5 times in the same period. Store 1 is more efficient.

If you wanted to compare two time periods at the same store, you could divide the days in the period by the inventory turnover formula to find out how many days it takes to sell the inventory on hand (as long as you use the first method from above, with Ending Inventory). 

As you can see a higher ratio can indicate: 

  • stronger sales 
  • reduced storage
  • reduced holding costs

It can also mean bad purchasing practice, with items out of stock more often.

On the flip side, a lower inventory turnover ratio can mean inefficient inventory management, with:

  • poor sales
  • excess inventory (overstocking)

Slower moving items have higher holding/carrying costs as well as the opportunity cost of slower-selling items taking the space of faster-selling ones.
